The British were obligated by treaty to give up at least a portion of the city. As the city could not function without the part that would have had to have been ceded to China, the British gave China the whole city in exchange for Hong Kong having limited freedoms for a few years. It was a good compromise overall.

NT is where vital stuff like water came from so in theory China could force their hand to move out holding HK at gun point basically. So even though theoretically the UK could have hold Kowloon and Hong Kong Island indefinitely, it was better to give the entirety of Hong Kong back.
