I was under the impression not to grease drag system?

No grease if its felt/fabric washer, only oil. If changed/upgrade to carbontex washer, then you need to grease it.
With this reel if you grab the spool and pull up is it supposed to pull up about 2mm?

It does. Sometimes more. Even high end shimano's have this. They call it floating spool or g-free something. Not a defect.
