They are segmenting onset-rime cat /c/ /at/

The teacher is working Phonological Awareness (segmenting words). This a very useful skill that will help children when they will start learning how to write and read. Kids need to manipulate sounds daily for early reading skills.

This is a great teacher in action. I have one suggestion though. When you show things to your students, it needs to be backwards for you in order for them to see the actions left to right. The left to right motion is crucial for beginning readers.
