Compound interest explained in 2023, or interest on interest, is what you need to use to get your investments to grow, whether you keep your money in a savings account, invest in stocks, or in any other way where you get interest return on your investment. This is one of the most basic concepts that you need to understand when you invest to be able to make smart decisions for your personal finances and take control of your future. With compound interest, your money will work for you and grow exponentially like the snowball effect.
As time passes the earned interest increases each year, as in the second year you don’t only get interest on her initial investment but also on the interest earned in previous years, the interest is compounding.
A rule of thumb that can be used to quickly calculate the doubling time of an investment at a specific interest rate is the rule of 72 or the 72 rule. The rule of 72 says that you can obtain the doubling time of an investment by dividing 72 by the interest rate in percentage. If you expect an interest rate of 1%, which is equivalent to the interest rate of savings accounts these days, then it will take you 72 divided by 1, which is equal to 72 years to double the money. With a rate of 2%, which is about equal to the inflation nowadays, it will take 36 years for the investment to double, with a 10% interest rate, equal to the stock market, 7,2 years. So to not lose money to inflation you have to invest them with a higher interest rate.
The amount of money that you can accumulate depends on the interest rate, the principal and the time invested. The money will naturally grow faster with a higher interest rate, but remember that a higher interest usually also means a higher risk for your investment. The principal or initial investment is also important but not as important as the time.
So if you’re young, then time is on your side and it can be worth investing even smaller amounts. If you are a bit older when you start investing then if possible, it will be worth trying to invest higher amounts. But even smaller amounts will of course be able to grow with compound interest and make a difference in the end.
Another example of when compound interest has an effect is when looking at management fees of funds. It is easy to be fooled to think that a management fee of 0.2% or 2% does not matter that much. The difference is just a small percentage but with compound interest, this difference will grow larger the more time passes. For one the management fee accumulates into a larger sum as time passes and for the second the fee also decreases your invested sum which can compound new interest in the coming year. The fee of a mutual fund is commonly around 1-2% and for index funds, the fees are lower and usually below 0.4%. Hedge funds can have even higher fees of 2.5% or more and different performance-based fees where the fund gets to take a greater fee if it beats its benchmark index also exists.
Should we then always invest with as low fees as possible? No not necessarily. If an actively managed fund can beat its benchmark index the higher fee can be justifiable. But you should be aware that many actively managed funds are in reality disguised as passive funds.
This means they pretend to be actively managed so that they can collect a higher fee but their holding is so close to the passive index funds that there is no possibility for them to differ from the index and beat it. And then the higher fee instead makes them perform even worse than the index.

    This is my fifth year after retirement. I’e been following the 4% rule thing I saw on a youTube channel, but this isn’t really how hard I expected things to be. After I cashed out a lump sum, I still have about $760k left, but at this rate, and with how the market is (we were putting money away in an index fund), I’m starting to get really worried.

    I’m closing in on retirement, too, and I have benefitted so much from using a financial advisor. I didn’t start early, so I knew the compound interest of index fund investing would not work for me. Funny how I pulled in more profit than some of my peers who had been investing for many years.

We have had our savings dwindle with the cost of living into the stratosphere, and we are finding it impossible to replace them. We can get by, but can't seem to get ahead. My condolences to anyone retiring in this crisis, 30 years nonstop just for a crooked system to take all you worked for...

    Right now more than ever you need to consistently invest in to solid index funds/ ETFs with low fees. Market is down but not all companies that are down are going to recover, but those ETFs will keep you much safer while investing in this bear market!     Thanks Mike, the platform would depend on which country you are in. For a beginner I would recommend starting with an index fund following either your local market, or a global index. Once you learn more about the stock market you will better know which investment strategy that you prefer. =)

    @@mikedaniel603 Yes, you can't use them because they are US based. Degiro or trading 212 can be alternatives to look at that I think should work in Italy (although I have not used them myself). Otherwise you probably have some local alternative. I would also investigate if Italy have any specific "trading account" form. Many countries have specific account where it is easier to trade stocks without generating capital gains taxes for every sale for example. I am sorry I can't give you more advice about the specific situation in Italy.

    But how does your interest starts to grow on your other interest? do i need to sell my stock or does it go automaticly?     To answer your question, compounding interest is automatic (Reinvesting dividends helps even more). For example, if you invest $100 in a stock and your goal is to double your money to $200. If the stocks goes up 10% per year it will take you less than 10 years to double your money. It’ll take 7.2 years because of compounding. I get your question because it’s a bit confusing at first. We label things as yearly returns, or another time horizon to help us make sense of it, but in reality stocks are continuously compounding.

    For anyone who wants to know "why 72?" the answer is 69 (point 3). If you have any amount and wish to double it at 1% per period of time, your amount will have doubled from your starting amount after 69.3 periods of doubling (natural log 2). The rule is 72 because though marginally less accurate it is easier to calculate in your head and approximates well.

    I'm 38 and just got my head out of the sand ! This year . Only too late if you are dead . " the best time to start investing was yesterday .... the second best time to start is today ! . Yes I'm kicking myself for wasting valuable time but the future is still bright for me/ us , just have to work harder to " catch up " . I have been wasting precious time and opportunities to make money on my money! I never even considered life insurnace as I haven't actually lost a relative close to home to effect my pockets. And now I see how valuable it is and how we need to learn about investing etc to ensure we are financially growing every year we are given an opportunity to live!     Yes, definitely. As long as you are investing in something that receives any form of return,. It does not need to be interest, but can be capital gains or dividends (reinvested) for stocks for example. =)

    @@parksyist compound interest mate, I’m a fast learner and I have no idea why before 34 I didn’t take finances seriously. Decent paying dividend stocks are a good choice and reinvest the dividend pay outs back into the company/s of your choice (legal & general, Phoenix group holdings plc etc…) Obviously you need diversity but not too diluted. Maybe a decent few companies that could see significant growth in sectors like cyber security (darktrace). I prefer slow and steady growth and reinvest the profits

    That is approximately what the stock market on average has produced. This might of course change now when interest rates are substantially higher.

    Man it sucks that no one realizes that you dont actually earn interest on investments. Ita unrealized gains meaning they dont actually materialize until you cash them out. This is stocks mind you. And they dont compound unless you have dividends. Gains on a stock dont magically buy you more stock. Im so sick of everyone talking about compound interest and loop stocks into the conversation. Oh and by the way usually when you do the math dividends, on average, only end up being a couple percent.

    It depends. If you have money in a savings account the bank pays interest, maybe either once a year or every month (could be other time intervals as well) . If you are investing in stocks or funds the interest is the same as the return.

    Most Reits, BDC'S and CEF'S pay at least 10% interest and possibly even higher.
